• Para 225 — DISCOUNTED CASH FLOW
The ROR method in common use ignores the TIME VALUE OF MONEY.
It also measures the return at a SINGLE POINT, the 6th or 11th year, not over the project's whole life.
So it may mislead, and it ignores the TIMING of profits and cash flows, which is crucial to DCF.
- Paras 226 and 227 — NET PRESENT VALUE (NPV) OR NET PRESENT WORTH (NPW)RS 100 today is worth more than RS 100 a year hence, because it can earn or reduce borrowing.
At a cost of finance of 6 PER CENT, RS 100 a year hence is worth about RS 94 today, and about RS 89 two years hence.
- The NPV is the SUM of the present values of the net cash flows over the project's economic life
- Each year's net cash flow is the net reduction in expenditure or increase in net earnings
- Annexure C gives present worth factors for a SINGLE PAYMENT and for a UNIFORM SERIES

- Cash flows count only REALISABLE EARNINGS and CASH EXPENDITURE, or the net reduction in cash expenditure
- Purely accounting adjustments, such as DEPRECIATION and other provisions, are COMPLETELY IGNORED
- Depreciation is an expense involving no flow of cash, and cash flow is the foundation of the NPV
- If the NPV at the requisite discount rate equals or exceeds the investment, the CAPITAL REMAINS INTACT

Two methods test a project under DCF.
- The DCF RATE OF RETURN is found and compared with the minimum acceptable rate, say 10 PER CENT
- Or the NPV is worked at the minimum acceptable rate; zero or positive is acceptable, negative is not
- Para 233 — RESIDUAL VALUEProceeds from selling or disposing of assets at the end of the project's life are credited in the YEARS they are expected. Assets disposed of earlier bring their cash flows into those earlier years. So a project passes DCF if its return clears 10 per cent, and you should count residual value in the year it arrives.
